OK just went out and played around a little bit. Both ds's are still off. With the x-fer case in N I can spin the rear one freely in either direction and the front one will spin with it. With the x-fer case engaged in any manner (2hi, 4hi, 4lo) and the tranny in any gear (R, N, D) I can spin the rear ds counterclockwise (when looking from rear of truck to front), but not clockwise. Front ds turns with it like it should. I think you guys are right about the trans. ****. I will drain the fluid and drop the pan tomorrow and see what comes out.

You mean mine's not supposed to look like that? Lost 2nd gear. Some grit in the pan and a few small bits of alloy like yours. Just freewheels when I command 2nd. All other gears seem to work OK.

Tranny's sitting on the floor waiting for my FLT Level 5 65E with billet output shaft and PI converter to get here.
